Can Fiscal Policy Fix the K-Shape?

If monetary policy has a paradoxical tendency to deepen the K-shape, can fiscal policy ease it instead?

In theory, yes. Collect more revenue from high earners through progressive taxation, redistribute it to welfare for low-income households, and the K-shaped gap narrows. But reality is far more complicated.

The Dilemmas of Fiscal Policy

Problem 1: The debt ceiling Since COVID-19, governments around the world are carrying debt equal to 130–140% of GDP, leaving limited room for additional fiscal spending.

Problem 2: Timing Because fiscal policy has to move through legislation and implementation, its effects take one to two years to show up — later than the business cycle itself.

Problem 3: Political conflict Political fights over tax cuts versus expanded welfare get in the way of effective fiscal policy execution.

  • More infrastructure spending: benefits construction, materials, and energy
